Does player interaction (killing/assisting) affect reputatio

I came out of a trade lane after a distant battle and got blasted by a stronger player. What bugs me is this: I was strong in reputation with the Navy, as was he. So by factions, we were "friendly." Regardless, you can now find charred bits of flesh and tiny bubbles of misted blood, my only remains, floating in the heart of New York.

So, that said... does PKing affect reputation? If so, how strongly?

For a player to be able to kill "friendlies" with no repercussions is ludicrous. There must be some incentive to follow such unspoken rules.
